Wide World of Finance – presented by Adam Internet on behalf of Jeffrey Potter at Goldman Sachs JBWere Australian Equities: Key Issues for Up-coming Reporting Season As we head into the major reporting season of the year we have reviewed the key macro themes that investors should be focusing on and are likely to drive earnings surprises on the upside and downside. Overall our expectations are for earnings forecasts to remain bullish reflecting the strong momentum in the domestic economy. We are forecasting double digit percentage earnings per share growth for the ASX300 for financial year 2007, the bulk of this coming from the resource sector. The outlook for earnings growth remains critical for the performance of the market especially in relation to the industrials sector, which is trading at full valuations. The key macro issues that we believe have the potential to drive earnings surprise in the reporting season are currency, interest rates and the strong domestic economy. Stronger Australian dollar (AUD) – the AUD has continued to move higher, gaining some significant momentum during the 6 months to June 2007. There are a range of industrial companies with overseas earnings as well as those that rely on exporting. Some of these companies risk disappointing the market through reporting season. Also Resource companies are also sensitive to changes in the AUD/USD given the majority of their product is priced in USD, while the costs are in mostly non-USD-denominated currencies. The resource companies however have the benefit of strong commodity prices to help soften any potential disappointing news. We believe the resource company earnings remain at risk to the stronger AUD and also higher costs and could therefore come in on the low side of expectations. Higher Interest rates – the cash rate in Australia has averaged 6.25% per annum during 2007, 75 basis points higher than the 5.50% which was in play for the majority of FY06. We believe interest costs could well surprise on the upside during the current reporting season, particularly if companies have been borrowing at the short term rates. The Infrastructure sector (and listed property trusts to a lesser degree) which have benefited from significant positive asset revaluations as interest rates have declined are most exposed to having asset revaluations trend the other way if rates continue to rise. Strength in domestic economy – as highlighted by the March Gross Domestic Product (GDP), the current momentum in the domestic economy remains well above “potential” with the key drivers for consumption continuing to move higher. Combined with another large fiscal package to be delivered during 2007, we believe the domestic consumption cycle is in the “sweet spot”. Other sectors which are also exposed to strong momentum in the economy are mining services and contracting companies, which continue to experience solid demand and relatively little pricing pressure. We expect these companies have the potential to deliver results at the top end of expectations and provide positive outlook comments. This article contains general advice only.
